Projection Pricing

چکیده

A significant problem in modern finance theory is how to price assets whose payoffs are outside the span of marketed assets. In practice, prices of assets are often assigned by using the Capital Asset Pricing Model. If the market portfolio is efficient, the price obtained this way is equal to the price of an asset whose payoff, viewed as a vector in a Hilbert space of random variables, is projected orthogonally onto the space of marketed assets. This paper looks at the pricing problem from this projection viewpoint. It is shown that the results of the CAPM formula are duplicated by a formula based on the Minimum Norm Portfolio, and this pricing formula is valid even in cases when there is no efficient portfolio of risky assets. The relation of the pricing to other aspects of projection are also developed. In particular a new pricing formula, called the Correlation Pricing Formula, is developed that yields the same price as the CAPM but is likely to be more accurate and more convenient than the CAPM in some cases.

Projection of water supply and demand in Yazd province using the general regional equilibrium pattern in the 30-year horizon

Aims :Water is considered as one of the main sources for development in Iran, especially in the margin of desert. Its lack is one of the main limiting factors in the life of a society and the development of economic activities. Regarding the fundamental problems in urban water supply in Yazd province, combined management of water supply and demand in order to balance the future supply and dema...

The Equity Premium in Brock’s Asset Pricing Model ?

In this paper we combine dynamic programming methods with projection methods for solving stochastic growth models. As an application of these methods, we solve Brock’s asset pricing model with a variety of parameterizations. We focused on finding parameterizations that result in an equity premium that is high relative to the variation in consumption. We show (both analytically and numerically) ...

Indifference Pricing for Power Utilities

We study utility indifference pricing of claim streams with intertemporal consumption and power (CRRA) utilities. We derive explicit formulas for the derivatives of the utility indifference price with respect to claims and wealth. The simple structure of these formulas is a reflection of surprising operator identities for the derivatives of the optimal consumption stream. For example, the parti...

A GARCH Option Model with Variance-Dependent Pricing Kernel∗

We develop a GARCH option model with a variance premium by combining the HestonNandi (2000) dynamic with a new pricing kernel. While the pricing kernel is monotonic in the stock return and in variance, its projection onto the stock return is nonmonotonic. A negative variance premium makes it appear U-shaped. We present new semi-parametric evidence to confirm this U-shaped relationship between t...

Pricing American Options Using LU Decomposition

Numerical solution methods for pricing American options are considered. We propose a second-order accurate Runge-Kutta scheme for the time discretization of the Black-Scholes partial differential equation with an early exercise constraint. We reformulate the algorithm introduced by Brennan and Schwartz into a simple form using a LU decomposition and a modified backward substitution with a proje...
